ABSTRACT

Economists around the world are by now quite familiar with the pitfalls of a pay-as-you-go pension system, namely a system whereby taxes are collected from workers and paid as benefits to retirees who are their contemporaries. An aging society coupled with the prospect of increasing longevity is causing financial strains in public pension schemes from Europe to America 1 (see Table 8.1). A former chairman of New Jersey’s pension fund recently warned that US public pensions could face a shortfall of $2,500 billion. According to Orin Kramer:

States face cost pressure, most prominently from retirement benefits and Medicaid [the health program for the poor]…. One consequence is that asset sales and privatisation will pick up. The very unfortunate consequence is that various safety nets for the most vulnerable citizens will be cut back. 2
